Firms exist because it is often cheaper to ask your mom for apple slices than to negotiate a separate price with every farmer in the field.
This idea comes from Ronald Coase, who asked why we don’t just hire everyone as an independent contractor for one tiny task. Imagine you are building a Lego castle. You could buy each brick individually, but that would take forever and cost more in time spent choosing pieces. So, you buy the big box. The factory handles all the hard work of creating bricks, and you just say "yes" to using them together.
The Cost of Saying "Yes"
In a firm, your boss tells you what to do instead of you signing a new contract for every little job. This saves money on transaction costs, which are like the effort of talking, writing emails, and arguing over prices. If you had to negotiate with 10 people every day, you would spend all day saying "hello" and "how much?" inside a big office building.
Think of a firm as a central hub. Instead of calling different pizza places for cheese, dough, and sauce, you order one whole pizza from the shop next door. The shop owner manages all the workers inside so you don’t have to. If you try to do everything yourself by hiring freelancers, you pay more in "search costs" and coordination headaches.
When Does It Stop?
A firm grows until it gets too big. If your mom has to yell at ten people just to get one cup of water, she might hire a helper to manage them. But if the helper charges too much, it becomes cheaper for her to do it herself again. So, firms exist because they save time and money by grouping tasks together under one roof, avoiding the constant chatter of negotiating with strangers.
